As the Captain already pointed out, you are wrong. I have encoded movies in MPEG4 AVC (h.264) at 720x480 and my PSP plays them fine.

My bad, I encode for small size so when avc got added I didn't notice the other features. I keeped using the same frame size. Wish I didn't have to keep using the numbering system, but they won't play from the video folder.

Encode in mp4 at a smaller frame size (you can use 368x208), you can name the files what ever you want.

I do use 368x208 avc and psp video 9 when I give them a regular name and put them in the video folder it says unsupported data when played. It's kinda lame but I've gotten used to the numbering system.
