Lag compensation...the algorithms that gaming companies put in their code to allow for differing connection speeds between players.

 

The following video is fairly long and is made specifically for Modern Warfare 3 but the same principles apply and I think it does a fairly good job of explaining what lag compensation is:

Bottom Line:  Each player "sees" something different on their own display (based on their relative connection speed) and somehow the code must resolve these differences.  Those with slower relative connection speed usually benefit...that's the way the algorithms are written.  It's a business decision because it allows the game to be "playable" for more people which means a larger player pool and more potential customers for the company.  If there were no lag compensation, those with the highest relative connection speed would always have an advantage and the company would only be able to sell the game in areas that have good intranet infrastructure.

 

It's not strictly about revenue though...a smaller player pool means matches are harder to find and the company is much less likely to support the game after release.  There are advantages to large player pools...unfortunately, it also includes laggers.

What Captain said, in layman's terms:

If you're American, you should opt for no lag compensation. Otherwise you should be rich enough to afford the best Internet to ask for no lag compensation.

No lag compensation would suck for those that are not lucky enough to be born in a place with good intranet infrastructure.  Six of one...a half dozen of another.

They do that in Max Payne I think.. Where laggers play laggers, known cheaters play known cheaters and so on.

I didn't realize I couldn't have 100% of the game I paid for. That should have been a notice at the front of the game.
